The Foreign Exchange Market

The Foreign Exchange Market is the world’s largest financial market, and is commonly referred to as FX, Forex, or the currency market.  Today’s system of trading currencies was created in 1970, at a time when global currencies had set values.  This new system of trading was designed to allow currencies to have value flexibility when traded with, or compared to another country’s currency.  For example, if the United States Dollar (USD) is relatively more attractive than the Euro (EUR) currency, it will become more demanded by traders and appreciates in value.  Subsequently, each United States Dollar will be able to purchase more of the Euro. 

How traders valuate a country’s currency is based on several macroeconomic factors.  Some of these factors include overall economic health, monetary policy, anticipated Gross Domestic Product, inflation, and outstanding debt.  Some of the best long-term Foreign Exchange investors are individuals with a good grasp of economic and financial principles.

In recent years, the amount of daily capital being traded on the Foreign Exchange has dramatically increased to what’s equivalent to over 3 trillion United States Dollars.  The reason for this explosion of activity is due to the market’s unique decentralized characteristics.  Unlike most financial markets that have a specific base of operation, like New York City’s Dow Jones Industrial Index and the NASDAQ, currency trading occurs from multiple financial hubs located throughout the world.  London is considered to be the dominant currency trading center, with New York City and Tokyo also considered to have high trading volume. With improved communication technologies and widespread internet access, individual traders and financial investment firms can make instant trades in nearly every location.  In addition, the rules related to margin buying and short selling are less stringent, making the Foreign Exchange an attractive market for speculators and high risk traders.

Another reason for the market’s high popularity is the continuous trading activity that occurs throughout most of the week.  It opens Sunday, 22:00 GMT until Friday, 21:00 GMT. (GMT – Greenwich Mean Time) (GMT– Greenwich Mean Time)  Each country has certain times of increased trading activity, which often take place when multiple countries have their financial markets open at the same time.
